Does anybody use atv1 for movie playback / music? Are they any good sound / picture quality wise.

Yes and Yes..

Mine's modified to run Nito TV, Boxee, XBMC and runs the Transmission bittorrent client as well..

Cracking bit of kit IMHO..

As above, not great in standard trim but once cracked to run other applications such as Boxee, its far better. The issue with iTunes for movies is that Apple only let you watch what they want you to watch ... the unit doesn't stream films either ... using Boxee allows to stream from a NAS drive.
