I purchased a shirt online recently i tried it on and it was a bit too small, i returned it with all tags still attached and in its original packaging, today it turns back up unannounced with a letter stating that its no longer in re sellable condition so we can not offer a refund, no explanation as to why its no longer in resellable condition.

I have lost count of the amount of items i have returned over the years and never had this issue, the shirt was in perfect condition and in the original packaging with all tags still attached.

What's my best course of action to take next?

You have the right to return it within 14 days, if this company is outside the UK they aren't strictly held to this.

I would call them.
