New to Webcams

Just got myself a webcam, and being tottally new to this, have noticed that the format of the files that it can only create are AVI. (File Save and format is only AVI). These are massive. However I have download another capture S/W and this also only allows avi files, but does have a avi->mpeg converter. the files being about 22:1 ratio in size.
The questions I have are:
Can I get the webcam to create mpeg while capturing?
Is it to do with the Codecs? I d/l the new ones from MS for Media player 9 and still no joy.
When I get broadband next month, surely Mpeg is going to be better to use rather than AVI for MS's IM?
Total newbie to webcams, but not computers. PC is 1.2Ghz, 512M, Win2000.
