I was there for Australia Day last year.
The parade through the Rocks and along George Street has a very good atmosphere.
We also went to the Military Museum just before Darling Harbour. You need a ferry towards anywhere in the Eastern suburbs to get there, first stop after Circular Quay. A very sobering and interesting place to visit!

Avoid drunken bogans trailing the flag in the dust, mud and rubbish in order to show how patriotic they are is my preferred approach for Australia day.

Apart from that, second the rocks. Or head over to Manly or Coogee and just relax by the beach. What I'll be doing.

Did Oz day a few years ago. Got down early to the Opera House and watched all the river parades and stuff all morning, then did the Bridge climb in the afternoon. Amazing. Then head off to Darling Harbour at night for the Fireworks.
